When you use the sysprep tool to encrypt the local admin password.  if you then cut and paste the section into the sysprep.inf the task sequence fails and does not autologon.  IF you have the password as plain text all is fine.

How are people encrypting the local admin password for windows XP ?

I don't think you can, the encryption feature only seem to be for 2003.
